This usually means more than just the usual removing of red-eye for instance, and more likely refers to a picture that has been be given a look that is unrealistic, (i.e. something that didn't happen). It is a reference to the popular image editing package photoshop, although an image doesn't need to be edited specifically in photoshop for the word to apply to the process.
